•We modeled service capacity decision for a SC providing product and after-sales services.•The outsourcing market leads to a higher service level and a lower wholesale price.•Critical conditions for the retailer to build its prior service capacity is gained.•A cost sharing mechanism is proposed to improve the profits of both parties.
